Personally, I agree with village idiot, that defeats the purpose of the deposit, but the post isn't all that clear, it depends on how you read it. I would probably refund him, I mean, whats $40.00? Is it really worth fighting over, and possibly losing some reputation?

The person who hired you should not get a refund, in my opinion.
If I hired a mechanic to do an oil change/filter and lube for $80, then I decided not to get the lube done on the car after he'd done the oil change/filter, I would still have to pay him for what he did do.
I do not personally work for free unless there is something for me to gain from the project, or it is for non-profit organisations. Friends and family even have to pay for my services, albeit at a lesser rate. Even though the original template was already made, time was still spent making it.

Here's my opinion. You could be the guy to keep good relationships and whatever, but you aren't gaining anything out of it. If you truly think that a non-paying customer's satisfaction is more important than yours, than the amount of experience you have just doesn't cut the fact that you need to work on your business perspective more.
And plus, what's the point of keeping good terms with a deadbeat payer? Do you want to keep him in contact so that when they decide to hire you again, they don't have the money again? It's a waste of time and I think that whoever disagrees with Village Idiot should value their time more than anything. Time is precious and anything can happen at any time. Why am I going to do work for someone and not get paid in the end when I could be using that time on something that could be beneficial to me?
It's not about being nice to the person or being a kind hearted person, it's about business and keeping yourself intact. Of course the client always comes first, but if they don't have anything to offer you, then there's no point in working for them.

It was never agreed that the $40 was a non-refundable deposit. Give him his money back.
